Want to know if your strategy works? Don’t trade it live. Not yet. Test it first against years of historical data. Backtesting compresses decades of market experience into weeks of study. It’s the closest thing to a crystal ball.

But only if you do it right.

The Rules of Valid Testing

1. Use out-of-sample data

  • Test on data you didn’t use to create the strategy
  • If you optimized on 2020-2022, test on 2018-2019
  • 2. Include different market regimes

  • Bull markets, bear markets, sideways chops
  • High volatility, low volatility
  • Trending, mean-reverting
  • 3. Account for costs

  • Spread, commissions, slippage
  • Without costs, every strategy looks profitable
  • 4. Be honest about fills

  • Don’t assume you get filled at the exact price
  • Account for partial fills and missed entries
  • 5. Test sample size

  • Minimum 100 trades for statistical relevance
  • 300+ trades for confidence

    Common Backtesting Mistakes

    The Traps That Kill Strategies

    Look-ahead bias

    Using information that wasn’t available at the time of the trade. Example: Trading based on today’s close when you’re testing intraday.

    Survivorship bias

    Testing only stocks that still exist. Dead companies don’t show up in current databases.

    Overfitting

    Optimizing so precisely for past data that the strategy fails in live markets. More parameters = higher overfitting risk.

    Ignoring market impact

    Assuming you can enter/exit large positions without moving the market.

    What Backtesting Can’t Tell You

  • Future market structure changes. What if volatility permanently shifts?
  • Your emotional execution. Will you actually take every signal?
  • Black swan events. Historical data includes the known unknowns
  • Strategy decay. Edges erode as they become popular
  • Backtesting is necessary but not sufficient. It’s the foundation, not the building.

  • Pick one strategy you want to test. write down exact entry, exit, and position sizing rules
  • Gather 2+ years of historical data across different market conditions (bull, bear, chop)
  • Mark 50 setups manually on charts. record entry, exit, stop, and outcome for each
